Domestic Credit Growth and International Capital Flow

Understanding the origins of the various waves of the global financial crisis (especially the current European crisis) is a high priority for researchers and policy-makers. Such diagnostic work is essential both in designing policy solutions to resolve current crisis and in improving preventive frameworks to mitigate the risk of future crises. Two key contributory factors in the current crisis have been the balance sheet problems associated with rapid credit growth in some countries (most obviously, Ireland and Spain) during the pre-crisis period and excessive external imbalances. For instance, Lane & MilesiFerretti (2011) have documented that the variation in the size of recessions during 2008-2009 was significantly related to the scale of domestic credit growth during the 2003-2008 period and the size of outstanding current account imbalances.
